I have a T60, that I upgraded some years ago to 120MB drive. It's worked great. But now we're starting to get "erratic jerkiness" in the picture, and I've been led to believe this means this hard drive is failing.

Is this correct?

Thinking it was so, I bought another 120 MB drive, but as it turns out, it's not quite as big as the one that's in use, and I really want to preserve my content. Is there any way to transfer "everything" to the new drive that's not quite as big as the old one?

Nope. You need a drive at least the size, sectorwise, of the old drive.
